UK banking sector facing artificial intelligence risks as Parliament warns of financial instability

UK lawmakers raise concerns over AI risks and financial stability in the banking sector.

UK banks could face serious disruption if artificial intelligence risks are not addressed quickly, according to a new warning from Parliament. A report released by the Treasury Committee says the country’s financial system is becoming increasingly exposed to AI related failures, and regulators must act before problems escalate.

The committee urged authorities to move away from a cautious, wait-and-see approach and instead introduce AI focused stress testing. These tests would help protect markets, institutions, and customers from sudden shocks caused by advanced technology. Lawmakers believe stronger oversight is now essential as AI in UK banking becomes more widespread.

Rapid AI adoption raises concerns

The report highlights how deeply AI is already embedded across the financial sector. More than 75 percent of UK financial institutions now use AI in areas such as fraud detection, customer service, and credit decisions. Another 10 percent plan to adopt AI systems by 2027, while advanced foundation models are expected to power around 17 percent of current applications.

This fast adoption brings efficiency, but it also increases risk. Many banks rely heavily on a small number of US based technology firms for AI tools and cloud infrastructure. According to the committee, this concentration creates a single point of failure that could trigger widespread disruption if systems go down or behave unpredictably.

Hidden dangers inside AI systems

While AI can speed up claims processing and improve credit assessments, MPs warned that serious dangers remain. Algorithms that lack transparency may unfairly disadvantage vulnerable customers or produce biased outcomes. Poorly supervised chatbots could also spread incorrect financial information, damaging trust and consumer confidence.

Another major concern involves AI driven trading. Automated systems can place large volumes of trades at the same time, reinforcing herd behavior in markets. Experts fear this could increase the risk of flash crashes or broader financial instability. The rise of autonomous AI agents, capable of acting without direct human input, adds another layer of uncertainty. Major banks such as Lloyds and NatWest are already developing advanced AI tools at pace, which makes oversight even more urgent.

Regulators under pressure to act

An official from the Financial Conduct Authority said the regulator welcomes the focus on AI risks and will review the committee’s findings. In the past, the FCA has argued against strict AI specific rules, citing the speed at which the technology evolves.

However, Meg Hillier, chair of the Treasury Committee, said responsibility lies with the Bank of England, the FCA, and the government to ensure safeguards keep pace with innovation. She warned that current preparations may not be sufficient to handle a major AI related incident, which she described as deeply concerning.

The committee recommended that by the end of 2026, the FCA should issue clear guidance on consumer facing AI and make senior executives directly accountable for oversight. It also called for major AI providers to be treated as critical third parties and subjected to closer scrutiny.

A path toward safer innovation

To reduce the risk of an AI driven crisis, MPs believe mandatory AI stress tests could help identify weaknesses before they cause real damage. Ethical AI deployment is expected to be guided by new industry leaders, including Harriet Rees of Starling Bank and Rohit Dhawan of Lloyds, starting from 20 January 2026.

Without firm action, the report warns that the UK could face disruptions similar to those seen in parts of the US financial system. With the right controls in place, however, AI could still support stable and resilient growth during the current technology boom.
